I had a similar problem and re-installing Gallery2 fixed it. You should also check that it knows the path to the GD binary.

Fantastico never installs things right, it always breaks something. Your best bet is downloading the zip file from here and installing it manually. If that doesn't work, look for a file called something like 'config.php' or 'setup.php' for the path to the GD library. The GD library is used to make the thumbnails via PHP, unfortunately different installs of it end up in al lsorts of directories.

Sorry but I think I was getting confused with another script in my previous post. I just had a look at my Gallery2 installation and can't find anywhere to set the path to GD. Then I remembered that it is a PHP plugin so you don't have to.
I would suggest doing as Luke suggested, uninstall Gallery2, then download the .zip file from the Gallery2 website and install it manually.
